First, put the iron ore/lump in the forge until it is glowing hot.
Use the iron lump on the small anvil and selectcreate>misc>[http://www.wurmonline.com/wiki/index.php/Short_Sword_Blade short sword blade].
Use the shortsword blade on the wooden handle and select create>shortsword.
If all goes well you will end up with a Short Sword.
